Effficiency conditions and impact of microfinance programs
Abstract: Despite success where banks failed, microfinance is still far from its peak. To grow microfinance institutions should cut the costs, rely on more efficient mechanisms. This paper considers microfinance business from two perspectives: efficiency and impact.
We show that group lending with liability contracts lead to higher repayment rates because borrowers have better information about each other’s types, can better monitor each other’s investment, and may be able to impose powerful non-pecuniary social sanctions at low costs.
However, individual lending is squeezing out group lending and poorest clients with it. We identify several problems that are inherent to group lending and propose an innovative tool that may resolve several of them. Activity scoring benefits efficiency by creating a ‘credit history’, identifying client type, increasing transparency of operations, using it as marketing and management tool.
